When there's a online software update available, it creates a backup and then starts the update and restores the backup to the new image, after that does the backup file gets deleted or stored in box memory?

Backup files are stored on storage medium (HDD/USB) as defined in Backup Manager. They will have SoftwareUpdate added to the name.

Backup files will not be saved to internal flash memory.

if you had no internal or external hdd only a usb with epg and picons stored and you wanted to save an image what size min would you advise:)

The image is compressed at the time of creation by the image manager so it will only take up 35 to 55 meg depending on the box (for a clean image), obviously it would be a bit larger if you have a lot of plugins installed. a settings backup on the other hand is only a few meg in size. so a USB stick around 2 to 4 GB would suffice.
