What exactly does it do and is it OE1.6 compatible?

Takes audio from one tuner and video from other and combines it,
For example if someone whant to watch football match and takes video from HD channel and audio from his local provider.

But there is one big problem - this option is not possible to work on vu HW because vu hw is not supporting pip (only DM8000 and Ipbox 9000 can use this plugin AFAIK)
